What you're describing is the PSP/Vita ad-hoc set up. As of now, XLink only supports Switch games played via LAN/(infrastructure) mode. Connecting to your router via WiFi on the Switch is supported.

I've noticed this happening when you have more than one network set to auto connect on the Switch that you're capable of connecting to, e.g. wifi AP + LAN adapter connected, or when XLink is intercepting DHCP over wifi.
It only blocks internet access while your Switch is connected to Kai. If Kai isn't running, your Switch will be able to connect to the internet (unless you're using a manual config). XLink is not a replacement for 90DNS. If you don't want your Switch to communicate with Nintendo, keep 90DNS set...

90DNS blocks connection Nintendo servers, XLink stops you from connecting to the internet altogether. It's more akin to using lan-play with the --fake-internet flag enabled.
Just think of it as a difference in design. Playing Quakeworld online doesn't require an account, and you can join servers via direct IP, playing Quake Champions online requires a Bethesda net account.
